With running ESX 3.5 Update 4, we are experencing consistent lock ups with Windows 2008 Server R2. Is there a patch or a setting that needs to be configured in order for the OS to run smoothly? It has 4GB of memory and 2CPU dedicated to the vm.

R2 is not support on ESX 3.5. Windows 2008 pre-R2 is.
Although the lockup is the OS, not the VM. So this must an OS problem, not a Virtual one. I would start looking at the apps you installed in the OS.
We're also running ESX3.5U4 and have run into the same sorts of issues. Specifically, our VMs won't boot properly after we install Symantec Endpoint Protection on a 2008R2 box. We'd just found that R2 isn't supported on U4 a day or two ago, so are working on developing a plan to migrate to vSphere 4.
We have a total of 7 servers 5 of them are on Update 5 and 2 are on Update 4.
